What is the difference between using the local system or the domain user account for the services?

The SQL Service logs into the NT Domain (or machine) like any other user. Local system is a special account on all Windows servers. It can only access resources on that machine.
If you use SQL mail or connect to network resources from SQL, you need a user account, otherwise the local system is ok.

And with a domain account you can use SQL Mail, and also replication.
