For question 2, there shouldn't be any problem keeping two versions of Visual Studio. I have both 2005 and 2008 on my workstation (yeah, I know, we're supposed to be upgrading this year...) with no problems. I often have both open at the same time without conflicts.
To your first question, our 2005 and 2008 installs are pretty well separated procedurally, so I've never tried deploying a 2008 report to 2005.

The "Target Server Version" is the project property in Visual Studio that allows the build to create the right version of the RDL for the server it's supposed to get deployed to.
