Is it true that that MS server 2003 needs to be configured as a domain in order to run SQL 2005. Or can I get away with a simple workgroup?

No, it’s not true. Consider using SQL 2005 Workgroup Edition or even SQL Express.

Workgroup. We run 4 machines in a workgroup here with ss2k5 accessed by all of them (it's on one of them).

In fact it is not a good idea at all to install sql server on a domain controller.
