Hi,
We have a 3 node cluster and want to install SQL Server 2005 instance on Node1 and Instance 2 on Node3 and Node2 will be the passive Node for both Ins1 and Ins2.
While creating the Cluster Group for Ins1, we have selected the possible owners as Node1 and Node2 and started the installation.
While installing, SQL Sevrer 2005, in the Wizard, it's showing Node1 and Node2 in the drop down. Is that correct or it should show 3 nodes?

Make sure all three nodes are configured in Windows Clustering, that all three have potential access to the shared disks, the quorum being essential.
In your setup, you should be able to add all three nodes as possible owners, if not, I suspect the 3rd node is node eligible to be part of the cluster.
You can try to add the 3rd node to the cluster after initial setup as well.
